1.1 A bill for an act 1.2 relating to uniform laws; proposing enactment of the 1.3 Uniform Principal and Income Act of 1997; proposing 1.4 coding for new law as Minnesota Statutes, chapter 1.5 501C; repealing Minnesota Statutes 1998, sections 1.6 501B.59; 501B.60; 501B.61; 501B.62; 501B.63; 501B.64; 1.7 501B.65; 501B.66; 501B.67; 501B.68; 501B.69; 501B.70; 1.8 501B.71; 501B.72; 501B.73; 501B.74; 501B.75; and 1.9 501B.76. 1.10 BE IT ENACTED BY THE LEGISLATURE OF THE STATE OF MINNESOTA: 1.11 ARTICLE 1 1.12 DEFINITIONS AND FIDUCIARY DUTIES 1.13 Section 1. [501C.101] [SHORT TITLE.] 1.14 This act may be cited as the Uniform Principal and Income 1.15 Act (1997). 1.16 Sec. 2. [501C.102] [DEFINITIONS.] 1.17 In this act: 1.18 (1) "Accounting period" means a calendar year unless 1.19 another 12-month period is selected by a fiduciary. The term 1.20 includes a portion of a calendar year or other 12-month period 1.21 that begins when an income interest begins or ends when an 1.22 income interest ends. 1.23 (2) "Beneficiary" includes, in the case of a decedent's 1.24 estate, an heir, legatee, and devisee and, in the case of a 1.25 trust, an income beneficiary and a remainder beneficiary. 1.26 (3) "Fiduciary" means a personal representative or a 1.27 trustee. The term includes an executor, administrator, 2.1 successor personal representative, special administrator, and a 2.2 person performing substantially the same function. 2.3 (4) "Income" means money or property that a fiduciary 2.4 receives as current return from a principal asset. The term 2.5 includes a portion of receipts from a sale, exchange, or 2.6 liquidation of a principal asset, to the extent provided in 2.7 article 4. 2.8 (5) "Income beneficiary" means a person to whom net income 2.9 of a trust is or may be payable. 2.10 (6) "Income interest" means the right of an income 2.11 beneficiary to receive all or part of net income, whether the 2.12 terms of the trust require it to be distributed or authorize it 2.13 to be distributed in the trustee's discretion. 2.14 (7) "Mandatory income interest" means the right of an 2.15 income beneficiary to receive net income that the terms of the 2.16 trust require the fiduciary to distribute. 2.17 (8) "Net income" means the total receipts allocated to 2.18 income during an accounting period minus the disbursements made 2.19 from income during the period, plus or minus transfers under 2.20 this act to or from income during the period. 2.21 (9) "Person" means an individual, corporation, business 2.22 trust, estate, trust, partnership, limited liability company, 2.23 association, joint venture, government; governmental 2.24 subdivision, agency, or instrumentality; public corporation, or 2.25 any other legal or commercial entity. 2.26 (10) "Principal" means property held in trust for 2.27 distribution to a remainder beneficiary when the trust 2.28 terminates. 2.29 (11) "Remainder beneficiary" means a person entitled to 2.30 receive principal when an income interest ends. 2.31 (12) "Terms of a trust" means the manifestation of the 2.32 intent of a settlor or decedent with respect to the trust, 2.33 expressed in a manner that admits of its proof in a judicial 2.34 proceeding, whether by written or spoken words or by conduct. 2.35 (13) "Trustee" includes an original, additional, or 2.36 successor trustee, whether or not appointed or confirmed by a 3.1 court. 3.2 Sec. 3. [501C.103] [FIDUCIARY DUTIES; GENERAL PRINCIPLES.] 3.3 (a) In allocating receipts and disbursements to or between 3.4 principal and income, and with respect to any matter within the 3.5 scope of articles 2 and 3, a fiduciary: 3.6 (1) shall administer a trust or estate in accordance with 3.7 the terms of the trust or the will, even if there is a different 3.8 provision in this act; 3.9 (2) may administer a trust or estate by the exercise of a 3.10 discretionary power of administration given to the fiduciary by 3.11 the terms of the trust or the will, even if the exercise of the 3.12 power produces a result different from a result required or 3.13 permitted by this act; 3.14 (3) shall administer a trust or estate in accordance with 3.15 this act if the terms of the trust or the will do not contain a 3.16 different provision or do not give the fiduciary a discretionary 3.17 power of administration; and 3.18 (4) shall add a receipt or charge a disbursement to 3.19 principal to the extent that the terms of the trust and this act 3.20 do not provide a rule for allocating the receipt or disbursement 3.21 to or between principal and income. 3.22 (b) In exercising the power to adjust under section 3.23 501C.104(a) or a discretionary power of administration regarding 3.24 a matter within the scope of this act, whether granted by the 3.25 terms of a trust, a will, or this act, a fiduciary shall 3.26 administer a trust or estate impartially, based on what is fair 3.27 and reasonable to all of the beneficiaries, except to the extent 3.28 that the terms of the trust or the will clearly manifest an 3.29 intention that the fiduciary shall or may favor one or more of 3.30 the beneficiaries. A determination in accordance with this act 3.31 is presumed to be fair and reasonable to all of the 3.32 beneficiaries. 3.33 Sec. 4. [501C.104] [TRUSTEE'S POWER TO ADJUST.] 3.34 (a) A trustee may adjust between principal and income to 3.35 the extent the trustee considers necessary if the trustee 3.36 invests and manages trust assets as a prudent investor, the 4.1 terms of the trust describe the amount that may or must be 4.2 distributed to a beneficiary by referring to the trust's income, 4.3 and the trustee determines, after applying the rules in section 4.4 501C.103(a), that the trustee is unable to comply with section 4.5 501C.103(b). 4.6 (b) In deciding whether and to what extent to exercise the 4.7 power conferred by subsection (a), a trustee shall consider all 4.8 factors relevant to the trust and its beneficiaries, including 4.9 the following factors to the extent they are relevant: 4.10 (1) the nature, purpose, and expected duration of the 4.11 trust; 4.12 (2) the intent of the settlor; 4.13 (3) the identity and circumstances of the beneficiaries; 4.14 (4) the needs for liquidity, regularity of income, and 4.15 preservation and appreciation of capital; 4.16 (5) the assets held in the trust; the extent to which they 4.17 consist of financial assets, interests in closely held 4.18 enterprises, tangible and intangible personal property, or real 4.19 property; the extent to which an asset is used by a beneficiary; 4.20 and whether an asset was purchased by the trustee or received 4.21 from the settlor; 4.22 (6) the net amount allocated to income under the other 4.23 sections of this act and the increase or decrease in the value 4.24 of the principal assets, which the trustee may estimate as to 4.25 assets for which market values are not readily available; 4.26 (7) whether and to what extent the terms of the trust give 4.27 the trustee the power to invade principal or accumulate income 4.28 or prohibit the trustee from invading principal or accumulating 4.29 income, and the extent to which the trustee has exercised a 4.30 power from time to time to invade principal or accumulate 4.31 income; 4.32 (8) the actual and anticipated effect of economic 4.33 conditions on principal and income and effects of inflation and 4.34 deflation; and 4.35 (9) the anticipated tax consequences of an adjustment. 4.36 (c) A trustee may not make an adjustment: 5.1 (1) that diminishes the income interest in a trust that 5.2 requires all of the income to be paid at least annually to a 5.3 spouse and for which an estate tax or gift tax marital deduction 5.4 would be allowed, in whole or in part, if the trustee did not 5.5 have the power to make the adjustment; 5.6 (2) that reduces the actuarial value of the income interest 5.7 in a trust to which a person transfers property with the intent 5.8 to qualify for a gift tax exclusion; 5.9 (3) that changes the amount payable to a beneficiary as a 5.10 fixed annuity or a fixed fraction of the value of the trust 5.11 assets; 5.12 (4) from any amount that is permanently set aside for 5.13 charitable purposes under a will or the terms of a trust unless 5.14 both income and principal are so set aside; 5.15 (5) if possessing or exercising the power to make an 5.16 adjustment causes an individual to be treated as the owner of 5.17 all or part of the trust for income tax purposes, and the 5.18 individual would not be treated as the owner if the trustee did 5.19 not possess the power to make an adjustment; 5.20 (6) if possessing or exercising the power to make an 5.21 adjustment causes all or part of the trust assets to be included 5.22 for estate tax purposes in the estate of an individual who has 5.23 the power to remove a trustee or appoint a trustee, or both, and 5.24 the assets would not be included in the estate of the individual 5.25 if the trustee did not possess the power to make an adjustment; 5.26 (7) if the trustee is a beneficiary of the trust; or 5.27 (8) if the trustee is not a beneficiary, but the adjustment 5.28 would benefit the trustee directly or indirectly. 5.29 (d) If subsection (c)(5), (6), (7), or (8) applies to a 5.30 trustee and there is more than one trustee, a cotrustee to whom 5.31 the provision does not apply may make the adjustment unless the 5.32 exercise of the power by the remaining trustee or trustees is 5.33 not permitted by the terms of the trust. 5.34 (e) A trustee may release the entire power conferred by 5.35 subsection (a) or may release only the power to adjust from 5.36 income to principal or the power to adjust from principal to 6.1 income if the trustee is uncertain about whether possessing or 6.2 exercising the power will cause a result described in subsection 6.3 (c)(1) to (6) or (c)(8) or if the trustee determines that 6.4 possessing or exercising the power will or may deprive the trust 6.5 of a tax benefit or impose a tax burden not described in 6.6 subsection (c). The release may be permanent or for a specified 6.7 period, including a period measured by the life of an individual. 6.8 (f) Terms of a trust that limit the power of a trustee to 6.9 make an adjustment between principal and income do not affect 6.10 the application of this section unless it is clear from the 6.11 terms of the trust that the terms are intended to deny the 6.12 trustee the power of adjustment conferred by subsection (a). 6.13 ARTICLE 2 6.14 DECEDENT'S ESTATE OR TERMINATING INCOME INTEREST 6.15 Sec. 5. [501C.201] [DETERMINATION AND DISTRIBUTION OF NET 6.16 INCOME.] 6.17 After a decedent dies, in the case of an estate, or after 6.18 an income interest in a trust ends, the following rules apply: 6.19 (1) A fiduciary of an estate or of a terminating income 6.20 interest shall determine the amount of net income and net 6.21 principal receipts received from property specifically given to 6.22 a beneficiary under the rules in articles 3 to 5 which apply to 6.23 trustees and the rules in paragraph (5). The fiduciary shall 6.24 distribute the net income and net principal receipts to the 6.25 beneficiary who is to receive the specific property. 6.26 (2) A fiduciary shall determine the remaining net income of 6.27 a decedent's estate or a terminating income interest under the 6.28 rules in articles 3 to 5 which apply to trustees and by: 6.29 (A) including in net income all income from property used 6.30 to discharge liabilities; 6.31 (B) paying from income or principal, in the fiduciary's 6.32 discretion, fees of attorneys, accountants, and fiduciaries; 6.33 court costs and other expenses of administration; and interest 6.34 on death taxes, but the fiduciary may pay those expenses from 6.35 income of property passing to a trust for which the fiduciary 6.36 claims an estate tax marital or charitable deduction only to the 7.1 extent that the payment of those expenses from income will not 7.2 cause the reduction or loss of the deduction; and 7.3 (C) paying from principal all other disbursements made or 7.4 incurred in connection with the settlement of a decedent's 7.5 estate or the winding up of a terminating income interest, 7.6 including debts, funeral expenses, disposition of remains, 7.7 family allowances, and death taxes and related penalties that 7.8 are apportioned to the estate or terminating income interest by 7.9 the will, the terms of the trust, or applicable law. 7.10 (3) A fiduciary shall distribute to a beneficiary who 7.11 receives a pecuniary amount outright the interest or any other 7.12 amount provided by the will, the terms of the trust, or 7.13 applicable law from net income determined under paragraph (2) or 7.14 from principal to the extent that net income is insufficient. 7.15 If a beneficiary is to receive a pecuniary amount outright from 7.16 a trust after an income interest ends and no interest or other 7.17 amount is provided for by the terms of the trust or applicable 7.18 law, the fiduciary shall distribute the interest or other amount 7.19 to which the beneficiary would be entitled under applicable law 7.20 if the pecuniary amount were required to be paid under a will. 7.21 (4) A fiduciary shall distribute the net income remaining 7.22 after distributions required by paragraph (3) in the manner 7.23 described in section 501C.202 to all other beneficiaries, 7.24 including a beneficiary who receives a pecuniary amount in 7.25 trust, even if the beneficiary holds an unqualified power to 7.26 withdraw assets from the trust or other presently exercisable 7.27 general power of appointment over the trust. 7.28 (5) A fiduciary may not reduce principal or income receipts 7.29 from property described in paragraph (1) because of a payment 7.30 described in section 501C.501 or 501C.502 to the extent that the 7.31 will, the terms of the trust, or applicable law requires the 7.32 fiduciary to make the payment from assets other than the 7.33 property or to the extent that the fiduciary recovers or expects 7.34 to recover the payment from a third party. The net income and 7.35 principal receipts from the property are determined by including 7.36 all of the amounts the fiduciary receives or pays with respect 8.1 to the property, whether those amounts accrued or became due 8.2 before, on, or after the date of a decedent's death or an income 8.3 interest's terminating event, and by making a reasonable 8.4 provision for amounts that the fiduciary believes the estate or 8.5 terminating income interest may become obligated to pay after 8.6 the property is distributed. 8.7 Sec. 6. [501C.202] [DISTRIBUTION TO RESIDUARY AND 8.8 REMAINDER BENEFICIARIES.] 8.9 (a) Each beneficiary described in section 501C.201(4) is 8.10 entitled to receive a portion of the net income equal to the 8.11 beneficiary's fractional interest in undistributed principal 8.12 assets, using values as of the distribution date. If a 8.13 fiduciary makes more than one distribution of assets to 8.14 beneficiaries to whom this section applies, each beneficiary, 8.15 including one who does not receive part of the distribution, is 8.16 entitled, as of each distribution date, to the net income the 8.17 fiduciary has received after the date of death or terminating 8.18 event or earlier distribution date but has not distributed as of 8.19 the current distribution date. 8.20 (b) In determining a beneficiary's share of net income, the 8.21 following rules apply: 8.22 (1) The beneficiary is entitled to receive a portion of the 8.23 net income equal to the beneficiary's fractional interest in the 8.24 undistributed principal assets immediately before the 8.25 distribution date, including assets that later may be sold to 8.26 meet principal obligations. 8.27 (2) The beneficiary's fractional interest in the 8.28 undistributed principal assets must be calculated without regard 8.29 to property specifically given to a beneficiary and property 8.30 required to pay pecuniary amounts not in trust. 8.31 (3) The beneficiary's fractional interest in the 8.32 undistributed principal assets must be calculated on the basis 8.33 of the aggregate value of those assets as of the distribution 8.34 date without reducing the value by any unpaid principal 8.35 obligation. 8.36 (4) The distribution date for purposes of this section may 9.1 be the date as of which the fiduciary calculates the value of 9.2 the assets if that date is reasonably near the date on which 9.3 assets are actually distributed. 9.4 (c) If a fiduciary does not distribute all of the collected 9.5 but undistributed net income to each person as of a distribution 9.6 date, the fiduciary shall maintain appropriate records showing 9.7 the interest of each beneficiary in that net income. 9.8 (d) A fiduciary may apply the rules in this section, to the 9.9 extent that the fiduciary considers it appropriate, to net gain 9.10 or loss realized after the date of death or terminating event or 9.11 earlier distribution date from the disposition of a principal 9.12 asset if this section applies to the income from the asset. 9.13 ARTICLE 3 9.14 APPORTIONMENT AT BEGINNING AND END OF INCOME INTEREST 9.15 Sec. 7. [501C.301] [WHEN RIGHT TO INCOME BEGINS AND ENDS.] 9.16 (a) An income beneficiary is entitled to net income from 9.17 the date on which the income interest begins. An income 9.18 interest begins on the date specified in the terms of the trust 9.19 or, if no date is specified, on the date an asset becomes 9.20 subject to a trust or successive income interest. 9.21 (b) An asset becomes subject to a trust: 9.22 (1) on the date it is transferred to the trust in the case 9.23 of an asset that is transferred to a trust during the 9.24 transferor's life; 9.25 (2) on the date of a testator's death in the case of an 9.26 asset that becomes subject to a trust by reason of a will, even 9.27 if there is an intervening period of administration of the 9.28 testator's estate; or 9.29 (3) on the date of an individual's death in the case of an 9.30 asset that is transferred to a fiduciary by a third party 9.31 because of the individual's death. 9.32 (c) An asset becomes subject to a successive income 9.33 interest on the day after the preceding income interest ends, as 9.34 determined under subsection (d), even if there is an intervening 9.35 period of administration to wind up the preceding income 9.36 interest. 10.1 (d) An income interest ends on the day before an income 10.2 beneficiary dies or another terminating event occurs, or on the 10.3 last day of a period during which there is no beneficiary to 10.4 whom a trustee may distribute income. 10.5 Sec. 8. [501C.302] [APPORTIONMENT OF RECEIPTS AND 10.6 DISBURSEMENTS WHEN DECEDENT DIES OR INCOME INTEREST BEGINS.] 10.7 (a) A trustee shall allocate an income receipt or 10.8 disbursement other than one to which section 501C.201(1) applies 10.9 to principal if its due date occurs before a decedent dies in 10.10 the case of an estate or before an income interest begins in the 10.11 case of a trust or successive income interest. 10.12 (b) A trustee shall allocate an income receipt or 10.13 disbursement to income if its due date occurs on or after the 10.14 date on which a decedent dies or an income interest begins and 10.15 it is a periodic due date. An income receipt or disbursement 10.16 must be treated as accruing from day to day if its due date is 10.17 not periodic or it has no due date. The portion of the receipt 10.18 or disbursement accruing before the date on which a decedent 10.19 dies or an income interest begins must be allocated to principal 10.20 and the balance must be allocated to income. 10.21 (c) An item of income or an obligation is due on the date 10.22 the payer is required to make a payment. If a payment date is 10.23 not stated, there is no due date for the purposes of this act. 10.24 Distributions to shareholders or other owners from an entity to 10.25 which section 501C.401 applies are deemed to be due on the date 10.26 fixed by the entity for determining who is entitled to receive 10.27 the distribution or, if no date is fixed, on the declaration 10.28 date for the distribution. A due date is periodic for receipts 10.29 or disbursements that must be paid at regular intervals under a 10.30 lease or an obligation to pay interest or if an entity 10.31 customarily makes distributions at regular intervals. 10.32 Sec. 9. [501C.303] [APPORTIONMENT WHEN INCOME INTEREST 10.33 ENDS.] 10.34 (a) In this section, "undistributed income" means net 10.35 income received before the date on which an income interest 10.36 ends. The term does not include an item of income or expense 11.1 that is due or accrued or net income that has been added or is 11.2 required to be added to principal under the terms of the trust. 11.3 (b) When a mandatory income interest ends, the trustee 11.4 shall pay to a mandatory income beneficiary who survives that 11.5 date, or the estate of a deceased mandatory income beneficiary 11.6 whose death causes the interest to end, the beneficiary's share 11.7 of the undistributed income that is not disposed of under the 11.8 terms of the trust unless the beneficiary has an unqualified 11.9 power to revoke more than five percent of the trust immediately 11.10 before the income interest ends. In the latter case, the 11.11 undistributed income from the portion of the trust that may be 11.12 revoked must be added to principal. 11.13 (c) When a trustee's obligation to pay a fixed annuity or a 11.14 fixed fraction of the value of the trust's assets ends, the 11.15 trustee shall prorate the final payment if and to the extent 11.16 required by applicable law to accomplish a purpose of the trust 11.17 or its settlor relating to income, gift, estate, or other tax 11.18 requirements. 11.19 ARTICLE 4 11.20 ALLOCATION OF RECEIPTS DURING ADMINISTRATION OF TRUST 11.21 PART 1 11.22 RECEIPTS FROM ENTITIES 11.23 Sec. 10. [501C.401] [CHARACTER OF RECEIPTS.] 11.24 (a) In this section, "entity" means a corporation, 11.25 partnership, limited liability company, regulated investment 11.26 company, real estate investment trust, common trust fund, or any 11.27 other organization in which a trustee has an interest other than 11.28 a trust or estate to which section 501C.402 applies, a business 11.29 or activity to which section 501C.403 applies, or an 11.30 asset-backed security to which section 501C.415 applies. 11.31 (b) Except as otherwise provided in this section, a trustee 11.32 shall allocate to income money received from an entity. 11.33 (c) A trustee shall allocate the following receipts from an 11.34 entity to principal: 11.35 (1) property other than money; 11.36 (2) money received in one distribution or a series of 12.1 related distributions in exchange for part or all of a trust's 12.2 interest in the entity; 12.3 (3) money received in total or partial liquidation of the 12.4 entity; and 12.5 (4) money received from an entity that is a regulated 12.6 investment company or a real estate investment trust if the 12.7 money distributed is a capital gain dividend for federal income 12.8 tax purposes. 12.9 (d) Money is received in partial liquidation: 12.10 (1) to the extent that the entity, at or near the time of a 12.11 distribution, indicates that it is a distribution in partial 12.12 liquidation; or 12.13 (2) if the total amount of money and property received in a 12.14 distribution or series of related distributions is greater than 12.15 20 percent of the entity's gross assets, as shown by the 12.16 entity's year-end financial statements immediately preceding the 12.17 initial receipt. 12.18 (e) Money is not received in partial liquidation, nor may 12.19 it be taken into account under subsection (d)(2), to the extent 12.20 that it does not exceed the amount of income tax that a trustee 12.21 or beneficiary must pay on taxable income of the entity that 12.22 distributes the money. 12.23 (f) A trustee may rely upon a statement made by an entity 12.24 about the source or character of a distribution if the statement 12.25 is made at or near the time of distribution by the entity's 12.26 board of directors or other person or group of persons 12.27 authorized to exercise powers to pay money or transfer property 12.28 comparable to those of a corporation's board of directors. 12.29 Sec. 11. [501C.402] [DISTRIBUTION FROM TRUST OR ESTATE.] 12.30 A trustee shall allocate to income an amount received as a 12.31 distribution of income from a trust or an estate in which the 12.32 trust has an interest other than a purchased interest, and shall 12.33 allocate to principal an amount received as a distribution of 12.34 principal from such a trust or estate. If a trustee purchases 12.35 an interest in a trust that is an investment entity, or a 12.36 decedent or donor transfers an interest in such a trust to a 13.1 trustee, section 501C.401 or 501C.415 applies to a receipt from 13.2 the trust. 13.3 Sec. 12. [501C.403] [BUSINESS AND OTHER ACTIVITIES 13.4 CONDUCTED BY TRUSTEE.] 13.5 (a) If a trustee who conducts a business or other activity 13.6 determines that it is in the best interest of all the 13.7 beneficiaries to account separately for the business or activity 13.8 instead of accounting for it as part of the trust's general 13.9 accounting records, the trustee may maintain separate accounting 13.10 records for its transactions, whether or not its assets are 13.11 segregated from other trust assets. 13.12 (b) A trustee who accounts separately for a business or 13.13 other activity may determine the extent to which its net cash 13.14 receipts must be retained for working capital, the acquisition 13.15 or replacement of fixed assets, and other reasonably foreseeable 13.16 needs of the business or activity, and the extent to which the 13.17 remaining net cash receipts are accounted for as principal or 13.18 income in the trust's general accounting records. If a trustee 13.19 sells assets of the business or other activity, other than in 13.20 the ordinary course of the business or activity, the trustee 13.21 shall account for the net amount received as principal in the 13.22 trust's general accounting records to the extent the trustee 13.23 determines that the amount received is no longer required in the 13.24 conduct of the business. 13.25 (c) Activities for which a trustee may maintain separate 13.26 accounting records include: 13.27 (1) retail, manufacturing, service, and other traditional 13.28 business activities; 13.29 (2) farming; 13.30 (3) raising and selling livestock and other animals; 13.31 (4) management of rental properties; 13.32 (5) extraction of minerals and other natural resources; 13.33 (6) timber operations; and 13.34 (7) activities to which section 501C.414 applies. 13.35 PART 2 13.36 RECEIPTS NOT NORMALLY APPORTIONED 14.1 Sec. 13. [501C.404] [PRINCIPAL RECEIPTS.] 14.2 A trustee shall allocate to principal: 14.3 (1) to the extent not allocated to income under this act, 14.4 assets received from a transferor during the transferor's 14.5 lifetime, a decedent's estate, a trust with a terminating income 14.6 interest, or a payer under a contract naming the trust or its 14.7 trustee as beneficiary; 14.8 (2) money or other property received from the sale, 14.9 exchange, liquidation, or change in form of a principal asset, 14.10 including realized profit, subject to this article; 14.11 (3) amounts recovered from third parties to reimburse the 14.12 trust because of disbursements described in section 14.13 501C.502(a)(7) or for other reasons to the extent not based on 14.14 the loss of income; 14.15 (4) proceeds of property taken by eminent domain, but a 14.16 separate award made for the loss of income with respect to an 14.17 accounting period during which a current income beneficiary had 14.18 a mandatory income interest is income; 14.19 (5) net income received in an accounting period during 14.20 which there is no beneficiary to whom a trustee may or must 14.21 distribute income; and 14.22 (6) other receipts as provided in Part 3. 14.23 Sec. 14. [501C.405] [RENTAL PROPERTY.] 14.24 To the extent that a trustee accounts for receipts from 14.25 rental property pursuant to this section, the trustee shall 14.26 allocate to income an amount received as rent of real or 14.27 personal property, including an amount received for cancellation 14.28 or renewal of a lease. An amount received as a refundable 14.29 deposit, including a security deposit or a deposit that is to be 14.30 applied as rent for future periods, must be added to principal 14.31 and held subject to the terms of the lease and is not available 14.32 for distribution to a beneficiary until the trustee's 14.33 contractual obligations have been satisfied with respect to that 14.34 amount. 14.35 Sec. 15. [501C.406] [OBLIGATION TO PAY MONEY.] 14.36 (a) An amount received as interest, whether determined at a 15.1 fixed, variable, or floating rate, on an obligation to pay money 15.2 to the trustee, including an amount received as consideration 15.3 for prepaying principal, must be allocated to income without any 15.4 provision for amortization of premium. 15.5 (b) A trustee shall allocate to principal an amount 15.6 received from the sale, redemption, or other disposition of an 15.7 obligation to pay money to the trustee more than one year after 15.8 it is purchased or acquired by the trustee, including an 15.9 obligation whose purchase price or value when it is acquired is 15.10 less than its value at maturity. If the obligation matures 15.11 within one year after it is purchased or acquired by the 15.12 trustee, an amount received in excess of its purchase price or 15.13 its value when acquired by the trust must be allocated to income. 15.14 (c) This section does not apply to an obligation to which 15.15 section 501C.409, 501C.410, 501C.411, 501C.412, 501C.414, or 15.16 501C.415 applies. 15.17 Sec. 16. [501C.407] [INSURANCE POLICIES AND SIMILAR 15.18 CONTRACTS.] 15.19 (a) Except as otherwise provided in subsection (b), a 15.20 trustee shall allocate to principal the proceeds of a life 15.21 insurance policy or other contract in which the trust or its 15.22 trustee is named as beneficiary, including a contract that 15.23 insures the trust or its trustee against loss for damage to, 15.24 destruction of, or loss of title to a trust asset. The trustee 15.25 shall allocate dividends on an insurance policy to income if the 15.26 premiums on the policy are paid from income, and to principal if 15.27 the premiums are paid from principal. 15.28 (b) A trustee shall allocate to income proceeds of a 15.29 contract that insures the trustee against loss of occupancy or 15.30 other use by an income beneficiary, loss of income, or, subject 15.31 to section 501C.403, loss of profits from a business. 15.32 (c) This section does not apply to a contract to which 15.33 section 501C.409 applies. 15.34 PART 3 15.35 RECEIPTS NORMALLY APPORTIONED 15.36 Sec. 17. [501C.408] [INSUBSTANTIAL ALLOCATIONS NOT 16.1 REQUIRED.] 16.2 If a trustee determines that an allocation between 16.3 principal and income required by section 501C.409, 501C.410, 16.4 501C.411, 501C.412, or 501C.415 is insubstantial, the trustee 16.5 may allocate the entire amount to principal unless one of the 16.6 circumstances described in section 501C.104(c) applies to the 16.7 allocation. This power may be exercised by a cotrustee in the 16.8 circumstances described in section 501C.104(d) and may be 16.9 released for the reasons and in the manner described in section 16.10 501C.104(e). An allocation is presumed to be insubstantial if: 16.11 (1) the amount of the allocation would increase or decrease 16.12 net income in an accounting period, as determined before the 16.13 allocation, by less than ten percent; or 16.14 (2) the value of the asset producing the receipt for which 16.15 the allocation would be made is less than ten percent of the 16.16 total value of the trust's assets at the beginning of the 16.17 accounting period. 16.18 Sec. 18. [501C.409] [DEFERRED COMPENSATION, ANNUITIES, AND 16.19 SIMILAR PAYMENTS.] 16.20 (a) In this section, "payment" means a payment that a 16.21 trustee may receive over a fixed number of years or during the 16.22 life of one or more individuals because of services rendered or 16.23 property transferred to the payer in exchange for future 16.24 payments. The term includes a payment made in money or property 16.25 from the payer's general assets or from a separate fund created 16.26 by the payer, including a private or commercial annuity, an 16.27 individual retirement account, and a pension, profit-sharing, 16.28 stock-bonus, or stock-ownership plan. 16.29 (b) To the extent that a payment is characterized as 16.30 interest or a dividend or a payment made in lieu of interest or 16.31 a dividend, a trustee shall allocate it to income. The trustee 16.32 shall allocate to principal the balance of the payment and any 16.33 other payment received in the same accounting period that is not 16.34 characterized as interest, a dividend, or an equivalent payment. 16.35 (c) If no part of a payment is characterized as interest, a 16.36 dividend, or an equivalent payment, and all or part of the 17.1 payment is required to be made, a trustee shall allocate to 17.2 income ten percent of the part that is required to be made 17.3 during the accounting period and the balance to principal. If 17.4 no part of a payment is required to be made or the payment 17.5 received is the entire amount to which the trustee is entitled, 17.6 the trustee shall allocate the entire payment to principal. For 17.7 purposes of this subsection, a payment is not "required to be 17.8 made" to the extent that it is made because the trustee 17.9 exercises a right of withdrawal. 17.10 (d) If, to obtain an estate tax marital deduction for a 17.11 trust, a trustee must allocate more of a payment to income than 17.12 provided for by this section, the trustee shall allocate to 17.13 income the additional amount necessary to obtain the marital 17.14 deduction. 17.15 (e) This section does not apply to payments to which 17.16 section 501C.410 applies. 17.17 Sec. 19. [501C.410] [LIQUIDATING ASSET.] 17.18 (a) In this section, "liquidating asset" means an asset 17.19 whose value will diminish or terminate because the asset is 17.20 expected to produce receipts for a period of limited duration. 17.21 The term includes a leasehold, patent, copyright, royalty right, 17.22 and right to receive payments during a period of more than one 17.23 year under an arrangement that does not provide for the payment 17.24 of interest on the unpaid balance. The term does not include a 17.25 payment subject to section 501C.409, resources subject to 17.26 section 501C.411, timber subject to section 501C.412, an 17.27 activity subject to section 501C.414, an asset subject to 17.28 section 501C.415, or any asset for which the trustee establishes 17.29 a reserve for depreciation under section 501C.503. 17.30 (b) A trustee shall allocate to income ten percent of the 17.31 receipts from a liquidating asset and the balance to principal. 17.32 Sec. 20. [501C.411] [MINERALS, WATER, AND OTHER NATURAL 17.33 RESOURCES.] 17.34 (a) To the extent that a trustee accounts for receipts from 17.35 an interest in minerals or other natural resources pursuant to 17.36 this section, the trustee shall allocate them as follows: 18.1 (1) If received as nominal delay rental or nominal annual 18.2 rent on a lease, a receipt must be allocated to income. 18.3 (2) If received from a production payment, a receipt must 18.4 be allocated to income if and to the extent that the agreement 18.5 creating the production payment provides a factor for interest 18.6 or its equivalent. The balance must be allocated to principal. 18.7 (3) If an amount received as a royalty, shut-in-well 18.8 payment, take-or-pay payment, bonus, or delay rental is more 18.9 than nominal, 90 percent must be allocated to principal and the 18.10 balance to income. 18.11 (4) If an amount is received from a working interest or any 18.12 other interest not provided for in paragraph (1), (2), or (3), 18.13 90 percent of the net amount received must be allocated to 18.14 principal and the balance to income. 18.15 (b) An amount received on account of an interest in water 18.16 that is renewable must be allocated to income. If the water is 18.17 not renewable, 90 percent of the amount must be allocated to 18.18 principal and the balance to income. 18.19 (c) This act applies whether or not a decedent or donor was 18.20 extracting minerals, water, or other natural resources before 18.21 the interest became subject to the trust. 18.22 (d) If a trust owns an interest in minerals, water, or 18.23 other natural resources on the effective date of this act, the 18.24 trustee may allocate receipts from the interest as provided in 18.25 this act or in the manner used by the trustee before the 18.26 effective date of this act. If the trust acquires an interest 18.27 in minerals, water, or other natural resources after the 18.28 effective date of this act, the trustee shall allocate receipts 18.29 from the interest as provided in this act. 18.30 Sec. 21. [501C.412] [TIMBER.] 18.31 (a) To the extent that a trustee accounts for receipts from 18.32 the sale of timber and related products pursuant to this 18.33 section, the trustee shall allocate the net receipts: 18.34 (1) to income to the extent that the amount of timber 18.35 removed from the land does not exceed the rate of growth of the 18.36 timber during the accounting periods in which a beneficiary has 19.1 a mandatory income interest; 19.2 (2) to principal to the extent that the amount of timber 19.3 removed from the land exceeds the rate of growth of the timber 19.4 or the net receipts are from the sale of standing timber; 19.5 (3) to or between income and principal if the net receipts 19.6 are from the lease of timberland or from a contract to cut 19.7 timber from land owned by a trust, by determining the amount of 19.8 timber removed from the land under the lease or contract and 19.9 applying the rules in paragraphs (1) and (2); or 19.10 (4) to principal to the extent that advance payments, 19.11 bonuses, and other payments are not allocated pursuant to 19.12 paragraph (1), (2), or (3). 19.13 (b) In determining net receipts to be allocated pursuant to 19.14 subsection (a), a trustee shall deduct and transfer to principal 19.15 a reasonable amount for depletion. 19.16 (c) This act applies whether or not a decedent or 19.17 transferor was harvesting timber from the property before it 19.18 becomes subject to the trust. 19.19 (d) If a trust owns an interest in timberland on the 19.20 effective date of this act, the trustee may allocate net 19.21 receipts from the sale of timber and related products as 19.22 provided in this act or in the manner used by the trustee before 19.23 the effective date of this act. If the trust acquires an 19.24 interest in timberland after the effective date of this act, the 19.25 trustee shall allocate net receipts from the sale of timber and 19.26 related products as provided in this act. 19.27 Sec. 22. [501C.413] [PROPERTY NOT PRODUCTIVE OF INCOME.] 19.28 (a) If a marital deduction is allowed for all or part of a 19.29 trust whose assets consist substantially of property that does 19.30 not provide the spouse with sufficient income from or use of the 19.31 trust assets, and if the amounts that the trustee transfers from 19.32 principal to income under section 501C.104 and distributes to 19.33 the spouse from principal pursuant to the terms of the trust are 19.34 insufficient to provide the spouse with the beneficial enjoyment 19.35 required to obtain the marital deduction, the spouse may require 19.36 the trustee to make property productive of income, convert 20.1 property within a reasonable time, or exercise the power 20.2 conferred by section 501C.104(a). The trustee may decide which 20.3 action or combination of actions to take. 20.4 (b) In cases not governed by subsection (a), proceeds from 20.5 the sale or other disposition of an asset are principal without 20.6 regard to the amount of income the asset produces during any 20.7 accounting period. 20.8 Sec. 23. [501C.414] [DERIVATIVES AND OPTIONS.] 20.9 (a) In this section, "derivative" means a contract or 20.10 financial instrument or a combination of contracts and financial 20.11 instruments which gives a trust the right or obligation to 20.12 participate in some or all changes in the price of a tangible or 20.13 intangible asset or group of assets, or changes in a rate, an 20.14 index of prices or rates, or other market indicator for an asset 20.15 or a group of assets. 20.16 (b) To the extent that a trustee does not account under 20.17 section 501C.403 for transactions in derivatives, the trustee 20.18 shall allocate to principal receipts from and disbursements made 20.19 in connection with those transactions. 20.20 (c) If a trustee grants an option to buy property from the 20.21 trust, whether or not the trust owns the property when the 20.22 option is granted, grants an option that permits another person 20.23 to sell property to the trust, or acquires an option to buy 20.24 property for the trust or an option to sell an asset owned by 20.25 the trust, and the trustee or other owner of the asset is 20.26 required to deliver the asset if the option is exercised, an 20.27 amount received for granting the option must be allocated to 20.28 principal. An amount paid to acquire the option must be paid 20.29 from principal. A gain or loss realized upon the exercise of an 20.30 option, including an option granted to a settlor of the trust 20.31 for services rendered, must be allocated to principal. 20.32 Sec. 24. [501C.415] [ASSET-BACKED SECURITIES.] 20.33 (a) In this section, "asset-backed security" means an asset 20.34 whose value is based upon the right it gives the owner to 20.35 receive distributions from the proceeds of financial assets that 20.36 provide collateral for the security. The term includes an asset 21.1 that gives the owner the right to receive from the collateral 21.2 financial assets only the interest or other current return or 21.3 only the proceeds other than interest or current return. The 21.4 term does not include an asset to which section 501C.401 or 21.5 501C.409 applies. 21.6 (b) If a trust receives a payment from interest or other 21.7 current return and from other proceeds of the collateral 21.8 financial assets, the trustee shall allocate to income the 21.9 portion of the payment which the payer identifies as being from 21.10 interest or other current return and shall allocate the balance 21.11 of the payment to principal. 21.12 (c) If a trust receives one or more payments in exchange 21.13 for the trust's entire interest in an asset-backed security in 21.14 one accounting period, the trustee shall allocate the payments 21.15 to principal. If a payment is one of a series of payments that 21.16 will result in the liquidation of the trust's interest in the 21.17 security over more than one accounting period, the trustee shall 21.18 allocate ten percent of the payment to income and the balance to 21.19 principal. 21.20 ARTICLE 5 21.21 ALLOCATION OF DISBURSEMENTS DURING 21.22 ADMINISTRATION OF TRUST 21.23 Sec. 25. [501C.501] [DISBURSEMENTS FROM INCOME.] 21.24 A trustee shall make the following disbursements from 21.25 income to the extent that they are not disbursements to which 21.26 section 501C.201(2)(B) or (C) applies: 21.27 (1) one-half of the regular compensation of the trustee and 21.28 of any person providing investment advisory or custodial 21.29 services to the trustee; 21.30 (2) one-half of all expenses for accountings, judicial 21.31 proceedings, or other matters that involve both the income and 21.32 remainder interests; 21.33 (3) all of the other ordinary expenses incurred in 21.34 connection with the administration, management, or preservation 21.35 of trust property and the distribution of income, including 21.36 interest, ordinary repairs, regularly recurring taxes assessed 22.1 against principal, and expenses of a proceeding or other matter 22.2 that concerns primarily the income interest; and 22.3 (4) recurring premiums on insurance covering the loss of a 22.4 principal asset or the loss of income from or use of the asset. 22.5 Sec. 26. [501C.502] [DISBURSEMENTS FROM PRINCIPAL.] 22.6 (a) A trustee shall make the following disbursements from 22.7 principal: 22.8 (1) the remaining one-half of the disbursements described 22.9 in section 501C.501(1) and (2); 22.10 (2) all of the trustee's compensation calculated on 22.11 principal as a fee for acceptance, distribution, or termination, 22.12 and disbursements made to prepare property for sale; 22.13 (3) payments on the principal of a trust debt; 22.14 (4) expenses of a proceeding that concerns primarily 22.15 principal, including a proceeding to construe the trust or to 22.16 protect the trust or its property; 22.17 (5) premiums paid on a policy of insurance not described in 22.18 section 501C.501(4) of which the trust is the owner and 22.19 beneficiary; 22.20 (6) estate, inheritance, and other transfer taxes, 22.21 including penalties, apportioned to the trust; and 22.22 (7) disbursements related to environmental matters, 22.23 including reclamation, assessing environmental conditions, 22.24 remedying and removing environmental contamination, monitoring 22.25 remedial activities and the release of substances, preventing 22.26 future releases of substances, collecting amounts from persons 22.27 liable or potentially liable for the costs of those activities, 22.28 penalties imposed under environmental laws or regulations and 22.29 other payments made to comply with those laws or regulations, 22.30 statutory or common law claims by third parties, and defending 22.31 claims based on environmental matters. 22.32 (b) If a principal asset is encumbered with an obligation 22.33 that requires income from that asset to be paid directly to the 22.34 creditor, the trustee shall transfer from principal to income an 22.35 amount equal to the income paid to the creditor in reduction of 22.36 the principal balance of the obligation. 23.1 Sec. 27. [501C.503] [TRANSFERS FROM INCOME TO PRINCIPAL 23.2 FOR DEPRECIATION.] 23.3 (a) In this section, "depreciation" means a reduction in 23.4 value due to wear, tear, decay, corrosion, or gradual 23.5 obsolescence of a fixed asset having a useful life of more than 23.6 one year. 23.7 (b) A trustee may transfer to principal a reasonable amount 23.8 of the net cash receipts from a principal asset that is subject 23.9 to depreciation, but may not transfer any amount for 23.10 depreciation: 23.11 (1) of that portion of real property used or available for 23.12 use by a beneficiary as a residence or of tangible personal 23.13 property held or made available for the personal use or 23.14 enjoyment of a beneficiary; 23.15 (2) during the administration of a decedent's estate; or 23.16 (3) under this section if the trustee is accounting under 23.17 section 501C.403 for the business or activity in which the asset 23.18 is used. 23.19 (c) An amount transferred to principal need not be held as 23.20 a separate fund. 23.21 Sec. 28. [501C.504] [TRANSFERS FROM INCOME TO REIMBURSE 23.22 PRINCIPAL.] 23.23 (a) If a trustee makes or expects to make a principal 23.24 disbursement described in this section, the trustee may transfer 23.25 an appropriate amount from income to principal in one or more 23.26 accounting periods to reimburse principal or to provide a 23.27 reserve for future principal disbursements. 23.28 (b) Principal disbursements to which subsection (a) applies 23.29 include the following, but only to the extent that the trustee 23.30 has not been and does not expect to be reimbursed by a third 23.31 party: 23.32 (1) an amount chargeable to income but paid from principal 23.33 because it is unusually large, including extraordinary repairs; 23.34 (2) a capital improvement to a principal asset, whether in 23.35 the form of changes to an existing asset or the construction of 23.36 a new asset, including special assessments; 24.1 (3) disbursements made to prepare property for rental, 24.2 including tenant allowances, leasehold improvements, and 24.3 broker's commissions; 24.4 (4) periodic payments on an obligation secured by a 24.5 principal asset to the extent that the amount transferred from 24.6 income to principal for depreciation is less than the periodic 24.7 payments; and 24.8 (5) disbursements described in section 501C.502(a)(7). 24.9 (c) If the asset whose ownership gives rise to the 24.10 disbursements becomes subject to a successive income interest 24.11 after an income interest ends, a trustee may continue to 24.12 transfer amounts from income to principal as provided in 24.13 subsection (a). 24.14 Sec. 29. [501C.505] [INCOME TAXES.] 24.15 (a) A tax required to be paid by a trustee based on 24.16 receipts allocated to income must be paid from income. 24.17 (b) A tax required to be paid by a trustee based on 24.18 receipts allocated to principal must be paid from principal, 24.19 even if the tax is called an income tax by the taxing authority. 24.20 (c) A tax required to be paid by a trustee on the trust's 24.21 share of an entity's taxable income must be paid proportionately: 24.22 (1) from income to the extent that receipts from the entity 24.23 are allocated to income; and 24.24 (2) from principal to the extent that: 24.25 (A) receipts from the entity are allocated to principal; 24.26 and 24.27 (B) the trust's share of the entity's taxable income 24.28 exceeds the total receipts described in paragraphs (1) and 24.29 (2)(A). 24.30 (d) For purposes of this section, receipts allocated to 24.31 principal or income must be reduced by the amount distributed to 24.32 a beneficiary from principal or income for which the trust 24.33 receives a deduction in calculating the tax. 24.34 Sec. 30. [501C.506] [ADJUSTMENTS BETWEEN PRINCIPAL AND 24.35 INCOME BECAUSE OF TAXES.] 24.36 (a) A fiduciary may make adjustments between principal and 25.1 income to offset the shifting of economic interests or tax 25.2 benefits between income beneficiaries and remainder 25.3 beneficiaries which arise from: 25.4 (1) elections and decisions, other than those described in 25.5 subsection (b), that the fiduciary makes from time to time 25.6 regarding tax matters; 25.7 (2) an income tax or any other tax that is imposed upon the 25.8 fiduciary or a beneficiary as a result of a transaction 25.9 involving or a distribution from the estate or trust; or 25.10 (3) the ownership by an estate or trust of an interest in 25.11 an entity whose taxable income, whether or not distributed, is 25.12 includable in the taxable income of the estate, trust, or a 25.13 beneficiary. 25.14 (b) If the amount of an estate tax marital deduction or 25.15 charitable contribution deduction is reduced because a fiduciary 25.16 deducts an amount paid from principal for income tax purposes 25.17 instead of deducting it for estate tax purposes, and as a result 25.18 estate taxes paid from principal are increased and income taxes 25.19 paid by an estate, trust, or beneficiary are decreased, each 25.20 estate, trust, or beneficiary that benefits from the decrease in 25.21 income tax shall reimburse the principal from which the increase 25.22 in estate tax is paid. The total reimbursement must equal the 25.23 increase in the estate tax to the extent that the principal used 25.24 to pay the increase would have qualified for a marital deduction 25.25 or charitable contribution deduction but for the payment. The 25.26 proportionate share of the reimbursement for each estate, trust, 25.27 or beneficiary whose income taxes are reduced must be the same 25.28 as its proportionate share of the total decrease in income tax. 25.29 An estate or trust shall reimburse principal from income. 25.30 Sec. 31. [APPLICATION OF ACT TO EXISTING TRUSTS AND 25.31 ESTATES.] 25.32 This act applies to every trust or decedent's estate 25.33 existing on the effective date of this act except as otherwise 25.34 expressly provided in the will or terms of the trust or in this 25.35 act. 25.36 Sec. 32. [REPEALER.] 26.1 Minnesota Statutes 1998, sections 501B.59; 501B.60; 26.2 501B.61; 501B.62; 501B.63; 501B.64; 501B.65; 501B.66; 501B.67; 26.3 501B.68; 501B.69; 501B.70; 501B.71; 501B.72; 501B.73; 501B.74; 26.4 501B.75; and 501B.76, are repealed.
